On top of the mountain does the tower stand. 
 
Please could someone explain why this sentence is not correct?

Well, there is no need for subject inversion as long as the sentence is affirmative. Therefore, the correct one is: �On top of the mountain the tower stands.� It still sounds very poetic, though.. Otherwise, this should be the normal version: �The tower stands on top of the mountain.�
I hope this helps.. :)

I totally agree with Abbes Z, or you can put it this way if you want to emphasize on the standing quality of the tower and simply say: 
 
On top of the mountain does stand the tower.
