Yes, Linda, "my sister �s, Sally �s, favorite" is the only correct option if you have only one sister. If you are going to teach this construction, though, I would suggest that you explain thoroughly that we would rewrite the sentence to avoid it, because it is so awkward. I agree with some of the others that parentheses around Sally �s would be better than commas.

Oh, I get this now, which I didn �t really previously. Of course, you can say, �These are my sister �s, Sally �s, favourites �. It really is awkward, though, as Bruce points out. As an utterance, there would certainly be an um and an ah.. This is my sister�s, erm, Sally�s favourite......
